Leverage & Margin: The Amplifier

Borrowing to invest multiplies your gains and your losses — but the real killer is the margin call that can force you out at the worst possible moment.

Lesson 16 called leverage a “double-edged sword,” and futures (last lesson) quietly rely on it. Now we sharpen the edge, because leverage is behind a huge share of the spectacular blowups in finance — and its true danger isn’t the one most people name. Everyone knows leverage “amplifies gains and losses.” True, but incomplete: the thing that actually ruins people is a specific mechanism that can force you to sell at the exact bottom, turning a survivable dip into a total wipeout (recall risk of ruin, lesson 32). Hold the question: if leverage just multiplied your gains and losses proportionally, it would be merely risky — so what makes it lethal?

Leverage multiplies both directions

Leverage means controlling a larger position than your own money would allow, by borrowing the rest (or using a derivative that has borrowing built in, like futures). The core effect: gains and losses are calculated on the whole position, but they land on your small slice of it — so both are multiplied. Put in $1,000, control $5,000 (5× leverage), and a 10% rise in the position is +$500 — a 50% gain on your money. Wonderful. But a 10% fall is −$500 — a 50% loss on your money, from a move that would’ve been a mere 10% dent unleveraged. Leverage doesn’t change the odds; it changes the magnitude, and it magnifies the losses (lesson 32’s asymmetry) just as hard as the gains.

Worked example
5× leverage ($1,000 of yours controlling $5,000):
• Position +10% → +$500 → your $1,000 becomes $1,500 (+50%).
• Position −10% → −$500 → your $1,000 becomes $500 (−50%).
• Position −20% → −$1,000 → your entire stake is gone — a 20% move wiped out 100% of your money.
• The bigger the leverage, the smaller the move needed to erase you.

Margin and the margin call

When you borrow to invest, the lender protects itself. Margin is the money you must keep in your account as a cushion for the borrowed part — proof you can absorb some loss. If your position falls and that cushion gets too thin, you get a margin call: a demand to add more money immediately to restore the cushion. If you can’t (or don’t) meet it, the lender does the thing that makes leverage lethal — forced liquidation: they sell your position for you, right then, to recover their loan, whether or not it’s a terrible moment to sell. You have no say. This is the mechanism most beginners don’t see coming, and it’s the same shape as the DeFi liquidations from the crypto track — an automatic, unsentimental sale triggered by a threshold.

Why forced selling is the real killer

Here’s why the margin call — not the mere multiplication — is what destroys people. An unleveraged investor who hits a deep drawdown (lesson 33) can simply hold and wait for a recovery; their loss is only on paper until they sell. A leveraged investor doesn’t get that choice. A sharp dip can trigger a margin call that forces them to sell at the bottom, converting a temporary paper loss into a permanent, realized one — and if the position is wiped out, no subsequent recovery can help, because they’re no longer in it. Leverage strips away your single greatest edge as an ordinary investor: the ability to survive and wait (lessons 32–33). That’s the honest, sober takeaway — leverage doesn’t just make you more likely to lose; it can eliminate your ability to recover. An everyday analogy

Imagine buying a house with a tiny down payment — mostly the bank’s money. If the house’s value rises a little, your small stake multiplies gloriously. But suppose the mortgage had a cruel clause: any time the house’s value dipped below a line, the bank could demand you instantly top up your equity in cash — and if you couldn’t, sell your house out from under you that same day, at whatever the fire-sale price was. A homeowner who owned outright could just ride out a housing slump and wait for prices to recover; the heavily-mortgaged one could be forced to sell at the very bottom and lose everything. That clause is the margin call — and it’s why leverage turns a temporary dip into a permanent catastrophe.

Worked example
Two investors in the same 30% crash:
1. Unleveraged Uma: down 30% on paper. Painful, but she holds; two years later the market recovers and she’s whole. Her ability to wait saved her.
2. Leveraged Leo (5×): the same 30% drop more than wipes out his stake; a margin call forces liquidation near the bottom. He’s out — permanently — and the later recovery does nothing for him.
3. Same market, same timing, same instinct to hold: only Leo was denied the choice to hold.
4. The multiplication hurt; the forced liquidation is what ended him.
