A business is worth the cash it will pay its owners over its life — counted in today’s money, because later dollars are worth less.

You know from lesson 12 that price and value are different things — a stock’s price is what people will pay today, but its value is something deeper. Here’s the deep version of the question: if a business were a money machine, exactly how much is that machine worth? Not “what will the price do next week” — what is it genuinely worth to own? There’s a clean, first-principles answer, and it’s the foundation every serious valuation is built on. Hold the question: what makes a business worth anything at all?

A business is worth its future cash to owners

Strip a business down to its bones and it’s a machine that produces cash for its owners — this year, next year, and on into the future. Its intrinsic value is simply all of that future cash added up. The stock price can wander far above or below this on any given day (fear, hype, headlines), but the anchor underneath is the cash the business will actually generate. Everything else — brand, story, momentum — only matters insofar as it changes that stream of cash.

A dollar later is worth less — so discount it

But you can’t just add up future cash at face value, because of the time-value idea from lesson 6: a dollar next year is worth less than a dollar today (you could invest today’s dollar, and the future is uncertain). So each future year’s cash is shrunk — discounted — back to what it’s worth now before you add it up. The rate you shrink it by is the discount rate: higher when the cash is riskier or far off, lower when it’s safe and near. Adding up all those discounted amounts gives the present value — the honest worth today of the whole future stream. That sum is a discounted cash flow (DCF) valuation.

Worked example
Discounting two years, at a 10% rate:
• $110 arriving in one year is worth $110 ÷ 1.10 = $100 today.
• $121 arriving in two years is worth $121 ÷ (1.10 × 1.10) = $100 today.
Both future amounts are “$100 in today’s money.” A DCF just does this to every future year’s cash and sums the results — that total is the intrinsic value.

Small assumptions, big swings — and margin of safety

Here’s the honest catch: a DCF is only as good as its guesses about future cash and the discount rate. Nudge the growth assumption up a little, or the discount rate down a little, and the “value” can double. That’s not a reason to ignore DCF — it’s the reason to hold it loosely. Use it to understand what you’d have to believe for a price to make sense, not to produce a false-precision number. And because the inputs are uncertain, smart investors demand a margin of safety (you’ll meet this again): only buy well below your estimate of value, so you’re protected when — not if — your guesses are off.

An everyday analogy

Valuing a business is like pricing an apple tree. What’s the tree worth? Not the leaves or how pretty it looks — it’s worth all the apples it will grow over its life. But an apple you’ll pick ten years from now is worth less to you today than one you can eat this afternoon (you have to wait, and who knows what happens in ten years). So you mentally shrink each future harvest to its worth-right-now and add them up. That total is the tree’s honest value. And since you’re guessing at future harvests, you’d only pay a price safely below your estimate — that gap is your cushion for being wrong.

Worked example
Sizing up a little shop:
1. It reliably pays its owner about $10,000 of cash a year, and you use a 10% discount rate.
2. A stream of steady cash discounted at 10% is worth roughly the annual cash ÷ the rate: $10,000 ÷ 0.10 = $100,000 in today’s money.
3. So the shop’s intrinsic value is ~$100,000. If someone offers it at $60,000, that’s a wide margin of safety; at $180,000 you’d be paying far above what the cash justifies.
4. Notice the lever: if you believed the cash would grow, the value climbs fast — which is exactly why honest, conservative assumptions matter more than a fancy spreadsheet.
